Taxed on accrual, not on access

This is the rule that catches new CD owners: the IRS treats interest as yours the moment the bank credits it, not the moment you are free to spend it. A five-year CD that credits interest annually generates a tax bill every year it is open, even though an early withdrawal penalty stands between you and that cash until maturity. The doctrine is constructive receipt — the only thing separating you from the money is a fee you agreed to accept, not a genuine restriction on ownership.

The practical consequence shows up in April, not at maturity. On a meaningful balance held in a taxable account, plan to cover the tax bill from other funds each year the CD is open, rather than assuming it can wait until the money is finally released.

A worked example across a two-year CD

Reading every box on the 1099-INT

  • Box 1 — interest income credited during the calendar year. This is the figure you report as taxable interest.
  • Box 2 — early withdrawal penalty, if you closed a CD early during the year. Deductible as an adjustment to income, separate from itemizing.
  • Box 3 is for U.S. Treasury interest, not bank CD interest — do not combine the two if you hold both types.
  • The form comes from the bank that holds the CD, not from the IRS, and is typically issued by the following January 31.

The $10 threshold is a filing rule, not an exemption

Banks must issue a 1099-INT once your interest for the year exceeds $10; below that, many banks skip the form entirely. That silence does not mean the interest is untaxed — every dollar of interest is taxable whether or not a form arrives, and you are expected to report it yourself using your own account records if none is sent. Several small CDs at the same bank can each stay under $10 individually while their combined interest is well above it, and the bank may or may not aggregate them onto one form.

Ordinary income, not capital gains

State income tax applies too

Federal tax is not the only tax on CD interest. Most states with an income tax treat CD interest the same way the IRS does — ordinary taxable income, reported using the same 1099-INT figures on your state return. This is one of the few structural differences between a CD and a Treasury bill or note, since Treasury interest is specifically exempt from state and local income tax while CD interest is not. In a high state-tax jurisdiction, that exemption is worth running the numbers on before assuming a CD's headline rate is the better after-tax deal.

Joint accounts split the interest, and the paperwork, differently

On a joint CD, the bank typically reports the full year's interest under one Social Security number, usually the first name listed on the account, even though both owners may consider the money jointly theirs. If you and a co-owner intend to split the tax liability to match how you actually split the money, the person named on the 1099-INT reports a nominee distribution to the other owner on their own return — a step that is easy to miss and worth planning for before tax season arrives, not during it.

A CD that spans a calendar year without a tidy annual credit date

Not every CD credits interest neatly on December 31. If your bank credits interest monthly, or credits it only at maturity rather than annually, the amount taxable in a given calendar year is whatever was actually credited to the account during that year, regardless of the CD's own term boundaries. A CD that credits monthly and opened in September has three or four months of interest taxable in year one, however small, with the rest spread across the following years until maturity.
